Purchasing Power Parity (PPP) Explained: Big Macs, Real Values, and Currencies

Why does a dollar buy a feast in some countries and barely a coffee in others? Purchasing Power Parity (PPP) provides the macroeconomic blueprint for measuring true currency purchasing power.

Purchasing Power Parity (PPP) provides the theoretical foundation for determining long-term exchange rate equilibrium based on real relative price levels.

The Law of One Price and Purchasing Power Parity

At the core of international economics lies a straightforward theoretical proposition known as the Law of One Price. It states that in the absence of trade barriers, transportation expenses, and tariffs, identical goods should sell for the same price everywhere when expressed in a common currency. Purchasing Power Parity (PPP) is the macroeconomic extension of this principle across entire baskets of goods and services.

If a basket of groceries costs $100 in the United States and that exact same basket costs 25,000 Pakistani Rupees in Lahore, the implied PPP exchange rate between the US Dollar and the Pakistani Rupee is 1 USD = 250 PKR. If the actual market exchange rate is 278 PKR, the Pakistani Rupee is theoretically undervalued by market metrics.

The Famous 'Big Mac Index' as a Real-World Benchmark

In 1986, The Economist introduced the 'Big Mac Index' as a lighthearted illustration of PPP, and it has since become an internationally recognized macroeconomic reference point. Because McDonald's Big Mac burger is produced with virtually standardized ingredients (beef, bread, lettuce, cheese) and localized labor in over 100 countries, it acts as a uniform consumer basket.

Comparing the local price of a Big Mac against its US baseline reveals whether a currency is trading at a premium or a discount relative to its purchasing reality. For instance, currencies across Scandinavia and Switzerland frequently show significant overvaluation, while emerging market currencies in Southeast Asia and Latin America typically register significant undervaluation.

Why Do Market Exchange Rates Deviate From PPP for Decades?

While PPP offers valuable insights for comparing gross domestic product across nations and measuring standard of living, day-to-day market exchange rates rarely trade at PPP levels. There are several structural reasons for this persistent divergence.

First, non-tradable goods (such as haircuts, residential rent, plumbing services, and localized healthcare) cannot be easily shipped across borders to eliminate price differences. Second, global capital flows—driven by sovereign debt yields, speculative financial investment, and foreign direct investment—vastly outweigh physical trade flows, dictating daily currency valuations far more than consumer goods baskets.

How Digital Nomads, Expats, and Businesses Use PPP

Understanding PPP allows international remote workers and retirees to identify high-arbitrage destinations where their hard-currency earnings (USD, EUR, GBP) stretch three to four times further in real domestic purchasing power.

For multinational enterprises and exporters, PPP models help assess long-term currency equilibrium, guiding long-term supply chain relocations and multi-year hedging strategies against sustained currency misalignments.
